Need help with a Woodchuck chipper

I just bought a new-to-me Woodchuck / Altec chipper.
I've been having a few problems with the quality of the wood chips being made. It keeps clogging, and it seems to be shredding more than chipping. Everytime I clean it out after a clog, there's long strips of wood/sticks caught in the chute.
It is a 12 inch disc chipper with hydraulic feed. I have a new bed knife installed with a bit closer than 1/8 inch clearance and new chipper blades. I cleaned the pockets that the chipper blades sit in, so I know that they are not uneven.
Any ideas on what could be causing the shredding?
 
1/8" knife to anvil clearance (.125") sounds like too much of a gap.
On my Bandit, specs call for 0.045 - 0.065
Dealer that sold me my chipper recommended using a piece of worn out bandsaw mill blade (with teeth ground off) as a feeler gauge.
 
I have been using a old hacksaw blade as a gauge of sorts. It's about as close as I believe possible without hitting the anvil.
 
It might be that the knives need replacing or sharpened. Also, it could be that the drive belt needs to adjusted as it might be slipping.

Your gap is twice what it should be. Inspect your disc bearings and make sure there isn't excessive movement in them.
Also inspect the chip chute. If it has been patched, say at the bend, material can get caught there.
